2. Generation 1: Rule-Based Systems (1990s–Present)
If you have spent any time in compliance, you know these systems inside out. They are essentially the digital binders of the industry. Instead of a human checking every single paper ledger, we programmed computers to do it using simple logic.
The logic is purely if-then. The boundary is fixed. The computer flags anything that crosses it.
- Your threshold is $10,000, and if a transaction is for $10,001, the system creates an alert.
- It also works for geography. If a customer is based in a high-risk country, the system automatically triggers a requirement for more documentation.
It is a binary world. There is no nuance or maybe. You either hit the rule or you don't.
There is a reason why almost every bank in the world still relies on these rules. They are incredibly easy to explain. When a regulator or an auditor walks into your office and asks why a specific person was flagged, you can show them the exact rule and the exact threshold. It is completely transparent.
On top of that, they are relatively cheap to set up. You don't need a team of expensive data scientists to write an "if-then" statement. For many institutions, especially smaller ones, this is the "regulatory floor" that keeps them safe.
These are very rigid systems. They don't learn, adapt, or see context. The rigid system comes with a high volume of false positives. In fact, reports show that up to 95% of rule-based alerts are actually legitimate customers. The investigator team loses most of the day clearing the queue rather than flag the crime.
Criminals know how rules work. If they realize your limit is $10,000, they will just send a bit less, just to pass the rule based check. Now you have to manually go into the system and set a new rule for structuring. You are always one step behind.
Another problem is lack of context. A rule-based system sees a $15,000 transfer from a CEO and a $15,000 transfer from a student exactly the same way. It cannot tell that one is normal and the other is highly suspicious.
Regulators still fully accept rule-based systems because they are easy to audit. However, the latest guidance suggests that relying on rules alone is becoming a risk in itself. While they are a great foundation, they are no longer enough to manage the speed of modern financial crime.
3. Generation 2: Machine Learning (2010s–Present)
If Rule-Based Systems are the strict security guards, Machine Learning (ML) is more like a detective who has spent twenty years on the force. It doesn't just look for a blue tie; it looks for the sweat on a person's forehead, the way they're glancing at the exits, and whether their story actually adds up based on everyone else it has ever interviewed.
Machine Learning moved us away from rigid if-then boxes and into the world of patterns. Instead of a human writing a thousand rules, we feed a computer millions of historical transactions and say: “These are the ones that turned out to be money laundering. Go find the common threads”.
ML has moved from experimental to operational necessity. It generally works in two ways:
- Supervised learning is like giving the machine a textbook. You show thousands of past Suspicious Activity Reports and confirmed fraud cases. The model learns the suspicious pattern. It assigns a risk score to every new alert.
- Unsupervised learning is for when you don't know what you're looking for yet. The model scans your entire database to find anomalies. They are the people or transactions that don't fit the normal crowd. It’s excellent for spotting brand-new criminal tactics that haven't been turned into rules yet.
The biggest win here is efficiency with less noise:
- ML models reduce false positives up to 50% if it is set correctly. This was the main issue with the rule-based models. So, it is a significant improvement and a help in the compliance sector. Actual threats can be focused instead of real, no-faulty clients.
- A rule might miss a smurfing operation. ML can see the invisible web connecting a high-volume of accounts across different branches. Smurfing is splitting a large sum into many tiny ones to walk around the detectors. Complex scheme detection becomes possible.
The Weaknesses: The "Black Box" Problem
The detective is smart, but he’s not always great at explaining his gut feeling.

The Weaknesses: Complexity and Trust
